Our SQL Server 2005 databases have been running in 2000 compatibility mode. My question is... does that mode just limit syntax to be compatible with 2000 or does the whole database act as a 2000 database thereby not benefiting from improvements made in 2005?

You get the benefit of the 2005 engine even with the lower compatibility levels.
